You pretty much answered your own question. That is your electronic lockers solenoid.

Have you tried turning the locker off via the button?

It's the transfer indicator; the solenoid harness is above it.
There's a connector it plugs into on the inside. It completes a grounded circuit when locked and sends it to the 4WD ECU.

The locker should failsafe to the free position.
Is the locker actually engaged or just displaying "Locker On" on the gauges?
You might have just grounded the wire that goes back to the 4WD ECU.

It's engaged, but on the dash it doesn't read engaged. And when I go through the steps of engaging it, it only blinks.

The second photo is the inside of the differential. Looks like a connector with a wire harness down to the locker; you don't remember unplugging it?

No luck? I think I might just have to pull the rear differential which is what I am afraid of

Can you look into the diff and see if there's some part that it's supposed to fit into, like the old shift forks in older transmissions?

Do you not live anywhere near a dealer? Are you already past the power train warranty?

Before you pull the diff, how about let the solenoid hang loose like in the pic above, activate the locker switch, and see if the plunger moved. That will tell you if the issue is with the plunger or in the diff.

It doest move. It has return springs inside. I am assuming its an indicator of sorts, because my locker light just blinks even when its engaged

Does the locker disengage when you pull the switch back out? Not in the dash light but actually mechanically? If that makes sense?

sounds like possibly a damaged connector/switch.

Sounds like the switch is stuck closed. maybe check the connector for damage to the terminals on the inside of it?
